What are Amortized Bonds?

Amortized bonds represent a unique financial instrument where the principal amount, also known as the face value, and the accrued interest are systematically paid down over the bond's lifespan. Unlike bonds with a balloon or bullet structure that necessitate a substantial lump-sum payment at maturity, amortized bonds undergo a gradual reduction in both principal and interest.

This distinctive characteristic is particularly notable in fixed-rate residential mortgages, where monthly payments remain consistent over an extended term, often reaching up to 30 years. The process of amortization is facilitated through an amortization schedule, which meticulously outlines the distribution of these payments, frequently in equal installments. How Does Amortized Bonds Work?

Imagine taking out a loan, and instead of facing a significant lump sum payment at the end, you make regular, equal payments that contribute to both the interest and the principal. In the context of bonds, this systematic reduction of the principal over time is known as amortization.

Here's how it works: with each payment, a portion goes towards covering the interest accrued on the outstanding principal, while the remainder chips away at reducing the actual borrowed amount. In the initial stages, a larger share of the payment is allocated to interest, gradually shifting as the bond approaches maturity. This ensures that the borrower, or bond issuer, experiences a steady reduction in debt and provides a clear, transparent schedule for both parties involved.

Straight-Line vs. Effective-Interest

  1. Straight-Line Method. Imagine you're paying off a loan, and you decide to distribute the interest and principal repayment equally over each period. This is the essence of the straight-line method. It's a straightforward approach where the same amount of bond discount amortization is applied consistently throughout the bond's life. Example of Bond Amortization

Consider a bond with a face value of $100,000, a fixed rate of 5% for 10 years, a interest accruing semi-annually, and amortization occurring at each interest payment with straight-line method. The amortization is equal to 1/20th or in equivalent of $5,000 of the face value. Interest accruing to the outstanding value of each period.

  • For first period interest payment is equal to $2,500 and amortization is equal to $5,000, so the total payment is $7500. Outstanding principal is equal to $95,000.

  • For second period interest accrues to the outstanding principal after first amortization, for $95,000. Payment is $2,375, amortization is $5,000 and outstanding principal is $90,000. And so on to the last payment.

  • On the 20th payment interest is accrued on the amount of $5,000 and the coupon payment become $125. Total payment is $5,125

Another example is amortization with decline method. Let’s consider the same parameters bond described above, but amortization is 10% from outstanding principal. For the first period, after charging depreciation of 10% in equivalent $10,000 on the amount of 100,000$, the new outstanding amount becomes $90,000. For second period amortization charges on $90,000 and becomes $9,000 and so on for each period. For 20th period amortization charges will be $1,350.82.
